The bypass valve is to bypass oil should the system get plugged up so hoses don't burst and/or stave the trans of fluid. It just recirculates it within the transmission. IT is located on the passenger side of the trans. It is a hose that runs from the middle to the rear on the side of the transmission. No real way of knowing if it is working correctly with the exception of the trans always running HOT.
